Unfortunately the original question, the most important one, didn't get answered. My thanks to Pixie and the other poster who provided encouragement about the index fund matter though.

The original question was... is it legal for an employer to hold 401k funds until the "next plan year after termination", especially since they are not contributing any matching funds to the plan?

I got a letter to that effect and it just does not sound right (read legal) to deny access to my funds after leaving the company until "the next plan year."
